The exchange takes place in the millions of alveoli in the lungs and the capillaries that envelop them. As shown below, inhaled oxygen moves from the alveoli to the blood in the capillaries, and carbon dioxide moves from the blood in the capillaries to the air in the alveoli.

It is due to alveoli which is a balloon like structure that have a extensive network of blood vessels. The blood brings carbon dioxide from the rest of the body for release into the alveoli, and the oxygen is taken by the blood and transported to the all cells in the body. Due to breathing cycle the co2 is released out of the body and oxygen is taken.
