In the story it is shown that Iswaran is a very great story teller. His actions and expressions, while narrating a story, bring life to the story. So it is possible that to prove his story true he got dressed as a ghost and decided to scare Mahendra, as it was the first time Mahendra had not believed in his story. So it was probably Iswaran who was trying to make a fool of Mahendra by acting like a ghost.

Because when he graudually recovered from the ghastly experiance he began to reason with himself, and finally concluded that it must have been some sort of auto suggestion, some trick that his subcounscious had played on him.
