As far as my knowledge goes, literary source is something from which a literary work is derived. It could be history, folklore, myth, legend etc etc. For example many of Shakespeare’s plays derive their story outline from Plutarch’s Chronicle which is history. Kalidasa’s great play Abhijnana Shakuntalam is derived from Hindu mythology. Ramcharit Manas of Tulsidas has its source in Valmiki’s Ramayana. Similarly, there are a number of literary workd which have their origin in History, Mythology, folklore etc but of course the author would not only reproduce it but reinterpret or define it and make it better & greater than the source. For example, in India what people know of Rama, Hanuman, Laxman etc is all based on Tulsidas’s Ramcharit Manas and not on Valmiki’s Ramayana. Valmiki’s Ramayana is more or less a story outline whereas Tulsidas makes all characters so very humanized investing them with human emotions, strengths & weaknesses so that they become adoarable. He also added ‘Navrasas’ to make it more emotional.
