Is it correct to say "The dog plays with its bone" or "the dog plays with his bone"? Are both correct and why?

We can say ,'The dog plays with it's bone', when the gender of the dog is not specified. And since we never really use the word for the female version of dog as it is considered offensive, its correct to assume that the dog is not necessarily a he.
