when a block with a hole in it is heated then y does not the material around the hole expand in to the hole and make it small

When this small element expands due to heat supplied and end points are assumed to be held fixed, thermal stresses will drastically build up . Only way to negate this compressive stress is to allow the circumference to increase which implies diameter of the hole will also increases.
