Kinetic energy is not conserved in inelastic collisions, because that is the definition of an inelastic collision.
In this example, instead of heat, the extra energy is going into the potential energy of the springs. If you release the springs, you will convert the energy back to kinetic.
Total energy is always conserved. (this is a simplification, of course) It can and does change form.
