A rainbow is formed by the diffraction of sunlight through water droplets in the air. Rainbows are circular because they represent reflections of sunlight off of drops of water and into your eyes.  The shape formed by all those rays is a cone and thus the projected surface is a circle. The different colors result because different wavelengths are bent in the drops and reflected at different angles. We see a semicircle because the horizon cuts the other half.
