Distilled water can absorb gases from the atmosphere, including oxygen. Once it does, conditions are present for the formation of rust, since you have water, oxygen, and iron. It can be shown by the following reaction:
4Fe + 3O2 + 2xH2O ------> 2Fe2O3.xH2O
Thus, distilled water can readily absorb oxygen from the atmosphere when compared to normal tapwater (since tap water will already have dissolved impurities in it). This will as a result help in rusting. So yes, rusting of iron can take place in distilled water, provided it is not a closed system.
