Carbon dioxide extinguishes work by displacing oxygen, or taking away the oxygen element of the fire triangle. The carbon dioxide is also very cold as it comes out of the extinguisher, so it cools the fuel as well.

Co2 creates a sheet obove the region of fire as it is heavier than oxygen. This sheet prevents the fire to come in contact with fire. Since oxygen is essential for fire and co2 does not allow o2 to come in contact with fire, the fire extinguishes.
