Simple answer
It is formed by the dispersion of sunlight.
Standard answer
The sun plays an important part in forming rainbows. The sun shines through the water particles and the water particles act like prisms. A prism is an object that is transparent, or see-through, and when light passes through it, it gets 'bent' or spread out into a bunch of different colors.

Rainbows caused by sunlight always appear in the section of sky directly opposite the sun. Rainbows can be full circles. However, the observer normally sees only an arc formed by illuminated droplets above the ground, and centered on a line from the sun to the observer's eye.
