The potential energy decreases due to release of that energy as light or photons. This is the basis of color that we see in reference to visible light. All types of EM waves can originate from within the atoms with electrons falling from outer shells to inner shells and releasing the commensurate amount of their potential energy as photons, many of which will be in the visible spectrum. So in short an electron coming closer to the nucleus will lose much of its potential energy as EM waves or photons, itself being at a much lower potential energy level once closer to the nucleus.
